Yes, you are correct, this means: What is your favourite subject? 
¿Qúe haces en tu tiempo libre? I dont understand what this mean.
It means: "What do you do in your free (spare) time?"
You could also ask: "¿Qué te gusta hacer en tu tiempo libre?"
What do you like* to do in your free time?
What do you like to do (literally: What is pleasing* to you?)

It's a typo, it should be asignatura. What's your favorite subject? What do you do in your free time?
